If you can connect with telnet, your internet connectivity is probably fine. Maybe you disconnected your box from the network while attaching the usb cable.

That was a dangerous idea. As your log says you had booted into rescue-loader.
update-rescue should only be executed in a up and running image! Don't do that from within the rescue-loader, because if this fails you will need to flash the box via a serial consolewhy
